Very small. It's like a compound diminutive. I think that it's based on "baby talk" — the false accent used by parents when talking to babies or small children. The original meaning is probably "little bit", but changed into an adjective form. "Little bit" → "Little bitty" (used also in conversational English like "itty bitty") → "Itty bitty".

It's a synonym of "teeny weeny", which probably originated in the same way.
